The Hard Part Of Futures Trading Is Not Direction, But Contracts And Risk Control

Futures strategies cannot only predict up or down. They must handle margin, contract multipliers, rolling, basis, term structure, gaps, and liquidity migration.

When people study futures, their first instinct is often to search for directional signals. Moving-average breakouts, trend following, inventory changes, macro data, and seasonality can all become entry reasons. But the truly difficult part of futures is often not direction. It is the contract itself.

Futures are not one continuous price curve. They have expiration dates, margin, contract multipliers, limit-up and limit-down rules, rolls, delivery, basis, and term structure. If a strategy backtests futures as ordinary spot prices, it ignores many details that decide live performance. Correct direction does not guarantee correct trading result. Useful price forecasts do not guarantee safe contract selection and position management.

A futures strategy does not trade an abstract price. It trades contracts with expiration dates, margin requirements, and delivery constraints.

Contract Multipliers Amplify Sizing Errors

Futures P&L is not simply calculated from percentage price movement. Each product has a contract multiplier, and one unit of price movement maps to different account P&L. Equity index futures, commodity futures, and bond futures differ widely in notional value and tick size. Looking only at number of contracts instead of notional exposure can severely understate risk.

One contract does not mean the same risk across products. The same 1% move creates larger account fluctuation in high-notional contracts. A strategy that trades fixed contract counts across products looks simple, but it lets contract specifications decide risk instead of letting risk budget decide position size.

A better approach is to work backward from account equity and single-trade risk. First define the maximum loss per trade, then calculate quantity using entry price, stop price, contract multiplier, and margin requirement. Contract counts may differ greatly across products, but portfolio risk becomes more controlled.

Margin Is Not Maximum Loss

Futures use margin, and many beginners mistake margin usage for the risk limit. In reality, margin is only the capital threshold for opening a position, not maximum loss. If price moves quickly against the trade, losses can exceed initial margin, and the account may face margin calls or forced liquidation.

Margin ratios also change. Exchanges and brokers may raise margin requirements around holidays, extreme markets, approaching delivery, or rising volatility. If a strategy sizes positions only under normal margin rules, it may be forced to reduce exposure under stress, often exactly when liquidity is worst.

Futures risk control therefore cannot only look at stop price. It must also look at margin buffer. The account needs enough cash to withstand price fluctuation, margin hikes, and consecutive adverse moves. The weakest point of high-leverage strategies is not one loss; it is losing the ability to hold before the strategy stop is reached.

Rolling Contracts Changes The Equity Curve

Futures contracts expire, so long-running strategies must roll. Rolling is not a technical detail. It is part of the return source. When the main contract changes, near-month and far-month prices are usually different. Stitching contracts directly into a continuous series can create fake gaps or erase real roll yield or roll cost.

Trend strategies are especially sensitive to continuous-contract construction. Back-adjusted, forward-adjusted, spread-adjusted, and return-spliced series can produce different historical price shapes. Some stable-looking signals may come from the construction method rather than a real opportunity in tradable prices.

In live trading, rolling also involves liquidity migration. The main contract does not switch instantly on one day. Volume and open interest gradually move from near to far contracts. Rolling too early may trade insufficient far-month liquidity; rolling too late may face delivery and position restrictions in the near contract. The strategy must define roll rules instead of letting the backtest framework decide by default.

Basis And Term Structure Matter More Than One Price

Futures prices have basis relative to spot, and different expiries form a term structure. For commodities, near-far spreads may reflect inventory, storage, financing, transportation, and seasonality. For financial futures, term structure may reflect rates, dividends, funding costs, and expectations. Looking only at the main contract price discards a lot of information.

Some strategies earn return from direction, while others earn it from term-structure change. Calendar spreads, inter-month spreads, inventory-driven trades, and seasonal commodity trades are not simply predictions of up or down. They care about relative changes between contracts.

Basis also affects stops and targets. Strong spot and weak futures may signal changing delivery logic or funding pressure. Strong near-month and weak far-month pricing may indicate short-term supply tightness or squeeze risk. If a strategy sees only a price breakout without knowing the term-structure context, it can misread the nature of the move.

Price Limits And Gaps Can Break Stops

Futures markets can have limit-up and limit-down rules, and some products gap after night sessions, holidays, or major events. A stop price may look clear in a backtest, but live trading may not fill at that price. During consecutive limit moves, the strategy may want to exit but have no liquidity.

This risk is especially important in commodity futures. Weather, policy, inventories, geopolitics, and overseas markets can change expectations while the local market is closed. When the market opens, price may jump directly beyond the stop, producing more risk than the backtest shows.

Risk control should treat gaps as normal risk, not extreme exceptions. Position size should handle overnight gaps, not only intraday fluctuation. Stops should not rely only on tradable exchange prices; account-level loss limits are also needed. Before major events, positions may need to be reduced or paused. If a futures strategy cannot survive a reasonable gap, it should not hold overnight risk.

Different Products Are Not The Same Market

The futures label covers very different assets. Equity index futures are driven by equity risk appetite and macro liquidity. Bond futures are driven by rates and policy expectations. Agricultural products are driven by weather and inventory cycles. Energy is driven by geopolitics, transport, and supply-demand shocks. Metals are driven by industrial cycles and dollar liquidity.

Putting all futures products into one parameter system may produce a beautiful portfolio backtest, but it may also hide severe mismatch. A breakout parameter suitable for ferrous metals does not necessarily fit agricultural products. A volatility model suitable for equity index futures does not necessarily fit low-liquidity far-month contracts. Futures portfolios need grouped understanding, not mechanical diversification by historical correlation.

Cross-product portfolios also need to handle rising correlation. Different sectors may look diversified in normal periods but move together under macro liquidity, the dollar, risk appetite, or policy expectations during stress. Portfolio risk control should monitor sector exposure and common factors, not only single-product stops.

Backtests Must Respect Real Contracts

The most common futures backtest mistake is replacing real contract trading with one processed continuous price series. Continuous series are useful for observing long-term trends, but they are not tradable assets. A real backtest must explain which contract is used, when it rolls, how roll cost is calculated, whether price limits are considered, and whether positions near delivery are allowed.

Fees and slippage must also be product-specific. Costs vary by exchange, product, and intraday frequency. Some products have special intraday close fees, some concentrate liquidity in the main contract, and some have thinner books during night sessions. A uniform cost assumption distorts performance.

If the strategy depends on calendar spreads, both legs must be handled. A spread reaching the entry point does not mean both legs can fill at ideal prices. Single-leg fills, leg slippage, and cancellation rules must be explicit. Spread backtests that assume both legs fill simultaneously usually overstate stability.

Strategy Types That Fit Futures

Futures markets fit trend following, term-structure strategies, calendar spreads, inter-commodity spreads, seasonality, and macro-driven strategies. Trend following uses capital flows and supply-demand repricing across products. Term-structure strategies use changes between expiries. Seasonal strategies fit commodities with clear supply-demand cycles.

All of these strategies require strong risk control. Trend strategies face long drawdowns and false breakouts. Calendar spreads face liquidity migration and delivery risk. Seasonality can be broken by extreme weather or policy. Macro strategies fail when expectations are already fully priced. A futures strategy is not complete when it finds a signal; it must design contract lifecycle and risk budget together.

For most researchers, a safer path is to start with a few highly liquid products, clarify contract rules and roll logic, and then expand to multi-product portfolios. Do not start by using a large product universe and complicated continuous contracts to prove that a strategy works, because it becomes hard to know whether returns come from real structure or data processing.

Minimum Pre-Live Checklist

Before launching a futures strategy, check at least these items.

  • Contract specs: contract multiplier, tick size, fees, and trading hours should be handled product by product.
  • Sizing: number of contracts should be derived from risk budget, not fixed counts or fixed margin.
  • Margin: buffer for margin hikes, consecutive losses, and overnight volatility should be reserved.
  • Roll rules: main contract switch, roll cost, liquidity migration, and near-delivery restrictions should be explicit.
  • Continuous contracts: the backtest series should not create or remove untradable returns.
  • Gap risk: night sessions, holidays, price limits, and consecutive no-fill scenarios should be tested.
  • Portfolio exposure: sector concentration, common factors, and stress-period correlation should be monitored.
  • Execution rules: limit orders, market orders, cancellations, partial fills, and failed two-leg fills need handling plans.

If these checks are incomplete, the strategy may still have research value, but it does not yet prove live suitability. Futures opportunities often come from contract structure, and so do futures risks.

Understand The Contract Before Discussing Forecasts

Futures trading certainly needs judgments about direction, volatility, and timing. But before that, the researcher must understand the contract being traded. Expiration, margin, rolling, basis, term structure, and liquidity migration are not secondary details. They are the basic language of futures strategies.

A good futures strategy does not only output buy and sell signals. It explains which contract to trade, why that month is selected, when to roll, how much single-trade risk is allowed, what happens during extreme gaps, how margin pressure is handled, and when portfolio concentration should be reduced. Only after these questions are answered does directional judgment deserve live capital.
